Reversal Index

¿Qué es Reversal Index?

A reversal index attempts to compress multiple overbought/oversold and divergence signals into a single reading that flags where a trend may be exhausting. Such composites typically combine momentum, volume confirmation and sentiment extremes.

Cómo interpretarlo

The chronic flaw of composite reversal indicators is overfitting: component weights are usually optimised on historical data, and out-of-sample performance is typically far worse than the backtest. Treat such a reading as an attention allocator rather than a trade signal — an extreme print means other evidence is worth examining, not that a contrarian position is warranted. In trending markets reversal signals fail continuously for months, so any strategy built on one requires explicit stops and position limits.

Dónde encaja

Cycle metrics answer where the market sits within a bull/bear cycle, not which way the next candle goes. Their shared weakness is lag and threshold drift: the same reading meant different things in 2017 and 2025, so compare like cycle-phase with like rather than applying fixed numeric thresholds.

Metodología y advertencias

A defensible composite discloses its components and their standardisation. Typical inputs include momentum divergence, where price makes extremes unconfirmed by RSI or volume; positioning extremes such as funding rates and long-short ratios; and sentiment extremes such as fear-and-greed readings, each converted to a z-score against its own rolling history before weighting, because otherwise the loudest-scaled component silently dominates. Two failure modes deserve explicit guards. Look-ahead bias: components must use only data available at each historical timestamp, and series that get restated must be handled with point-in-time snapshots. Threshold decay: a level that marked reversals in one regime drifts as market structure changes, which argues for percentile-based alerting over fixed cutoffs. Backtest presentation should show hit rate and the distribution of adverse excursion after signals, not just the winners. Pairing with slower cycle metrics keeps the tool in its lane: a reversal print inside an intact structural trend is a rebalancing prompt, not an inversion call.
